Yes and no.

Yes - the update will contain important bugfixes and security updates (and is probably also the new version which is 6 I believe).

No - you're unlikely to need the newer features of the Java Runtime Engine unless you run an app that needs them.

Unless there is a reason that you don't want to install it, I'd go ahead and do so. Better safe than sorry.

The Java update tray icon is a complete pain as they seem to release updates frequently so it's always popping up. I turn it off as I rarely use Java.

Turning it off is a good idea to stop the popups but a bad idea security wise. However to do so, go to (on XP) Control Panel->Java->Updates (tab) and uncheck 'Check for updates automatically'. It then won't check and then won't notify you!
